FOREX 101: Make Money with Currency Trading

by: Rich McIver

For those unfamiliar with the term, FOREX (FOReign EXchange market), refers to an international exchange market where currencies are bought and sold. The Foreign Exchange Market that we see today began in the 1970's, when free exchange rates and floating currencies were introduced. In such an environment only participants in the market determine the price of one currency against another, based upon supply and demand for that currency.

FOREX is a somewhat unique market for a number of reasons. Firstly, it is one of the few markets in which it can be said with very few qualifications that it is free of external controls and that it cannot be manipulated. It is also the largest liquid financial market, with trade reaching between 1 and 1.5 trillion US dollars a day. With this much money moving this fast, it is clear why a single investor would find it near impossible to significantly affect the price of a major currency. Furthermore, the liquidity of the market means that unlike some rarely traded stock, traders are able to open and close positions within a few seconds as there are always willing buyers and sellers.

Another somewhat unique characteristic of the FOREX money market is the variance of its participants. Investors find a number of reasons for entering the market, some as longer term hedge investors, while others utilize massive credit lines to seek large short term gains. Interestingly, unlike blue-chip stocks, which are usually most attractive only to the long term investor, the combination of rather constant but small daily fluctuations in currency prices, create an environment which attracts investors with a broad range of strategies.

How FOREX Works

Transactions in foreign currencies are not centralized on an exchange, unlike say the NYSE, and thus take place all over the world via telecommunications. Trade is open 24 hours a day from Sunday afternoon until Friday afternoon (00:00 GMT on Monday to 10:00 pm GMT on Friday). In almost every time zone around the world, there are dealers who will quote all major currencies. After deciding what currency the investor would like to purchase, he or she does so via one of these dealers (some of which can be found online). It is quite common practice for investors to speculate on currency prices by getting a credit line (which are available to those with capital as small as $500), and vastly increase their potential gains and losses. This is called marginal trading.

Marginal Trading

Marginal trading is simply the term used for trading with borrowed capital. It is appealing because of the fact that in FOREX investments can be made without a real money supply. This allows investors to invest much more money with fewer money transfer costs, and open bigger positions with a much smaller amount of actual capital. Thus, one can conduct relatively large transactions, very quickly and cheaply, with a small amount of initial capital. Marginal trading in an exchange market is quantified in lots. The term "lot" refers to approximately $100,000, an amount which can be obtained by putting up as little as 0.5% or $500.

Margin Trading

Margin Trading

Foreign exchange is normally traded on margin. A relatively small deposit can control much larger positions in the market. For trading the main currencies, Saxo Bank requires a 1% margin deposit. This means that in order to trade one million dollars, you need to place just USD 10,000 by way of security.

In other words, you will have obtained a gearing of up to 100 times. This means that a change of, say 2%, in the underlying value of your trade will result in a 200% profit or loss on your deposit. See below for specific examples. As you can see, this calls for a very disciplined approach to trading as both profit opportunities and potential risks are very large indeed. Please refer to our page for current Spreads, Margins and Conditions.

The foreign exchange market (

The foreign exchange market (currency, ForEx, or FX) market is where currency trading takes place. It is where banks and other official institutions that facilitate the buying and selling of foreign currencies. [1]FX transactions typically involve one party purchasing a quantity of one currency in exchange for paying a quantity of another. The foreign exchange market that we see today started evolving during the 1970s when worldover countries gradually switched to floating exchange rate from their erstwhile exchange rate regime, which remained fixed as per the Bretton Woods system till 1971.

Today, the FX market is one of the largest and most liquid financial markets in the world, and includes trading between large banks, central banks, currency speculators, corporations, governments, and other institutions. The average daily volume in the global foreign exchange and related markets is continuously growing. Traditional daily turnover was reported to be over US$3.2 trillion in April 2007 by the Bank for International Settlements.[2] Since then, the market has continued to grow. According to Euromoney's annual FX Poll, volumes grew a further 41% between 2007 and 2008.[3]

The purpose of FX market is to facilitate trade and investment. The need for a foreign exchange market arises because of the presence of multifarious international currencies such as US Dollar, Pound Sterling, etc., and the need for trading in such currencies.

FOREX (the Foreign Exchange market)

FOREX (the Foreign Exchange market) is an international market where participants speculate on the value of different currencies, buying and selling dollars, pounds, euros, and other currencies.

Trading risk free with a practice account is the best way to get familiar with this ever-growing market. And once you are signed up, CMS Forex will provide you with thorough educational resources to guide you along the way.
So don't wait, take this opportunity to get started trading Forex!
Note:
1. For details about the operation conditions at Forex see “Trading Rules”.
2. There are no official restrictions to minimum deposit, as it is floating and depend on the trading tools set, and their quotes. Right now minimum deposit for AFM is $263, for MT4 — $53. With such amount at your account you can open one lot NZDUSD. But you need to remember that opening “with all money” is risky. It's better to have some reserve funds. For details, see paragraphs 2.5, 2.6 and 2.7 “Trading Rules”.

Anybody can trade at global foreign exchange market.

Anybody can trade at global foreign exchange market.
You can trade national currency of any country at global FOREX market. To be more precise, here you can exchange one currency to another according to some proportion. Such exchange proportion is called exchange rate. And the two currencies participating in such exchange are shown one by one and called the currency pair. Thus, FOREX trading can be performed for various currency pairs. E.g. euro-dollar (EURUSD), or pound-dollar (GBPUSD) etc.

The objective of a trader (person who makes profit from forex trading) to exchange one currency to another at the lower rate, and than to perform the inverse operation at the higher rate (“buy low and sell high”).
The following example with EURUSD illustrates ho to perform the transaction and calculate its financial result:
Suppose, you have $1500 at your trading account. On August 20, 2008 after you carefully read analytics at our web site, we decided that EURUSD should go up. Upon the beginning of the up-move we bought euro at 1.4690. In approximately 14 hours after we made sure that we were right, but the further move in this direction according to analytics is unlikely, รณ sell euro at 1.4790. The margin is just 1 cent (1.4790−1.4690=0.01), what is not sufficient, but due to the provided to us “leverage”, we bought standard lot of 100,000 euros instead of 1 euro! And the profit is $1000 (100,000*1.4790 − 100,000*1.4690 = 1000)! Thus, significantly increased our capital within less than 14 hours.
Certainly not all the deals are that successful, and the analyst forecasts sometimes do not come true. But we get the instruments which help to limit the loss.

Trading with brokers.

Trading with brokers.
Foreign exchange brokers, unlike others financial brokers, do not take commission from customer; they only work for banks. Their roles are to bring together buyers and sellers in the market, to optimize the price they show to their customers and quickly, accurately, and authentically executing the traders' orders.
The majority of the foreign exchange brokers execute business via phone using an open box system— there is a microphone with the broker that let him communication on the direct phone lines to the speaker boxes in the banks. By using this way, all banks can hear all the deals which are being executed. Due to the open box system, a trader is also able to hear all prices quoted; whether the bid was hit or the offer taken; and the following price. What the trader will not be able to hear is the amounts of particular bids and offers and the names of the banks showing the prices. Prices are unidentified. Sometimes brokers charge a commission that is paid equally by the buyer and the seller. The fees are negotiated on an individual basis by the bank and the brokerage firm. Brokers show their customers the prices made by other customers either two-way ( bid and offer ) prices or one way ( bid or offer ) prices from his or her customers. Traders show different prices because they "read" the market in a different way; they have different opportunity and different interests. A broker who has more than one price on one or both parties will automatically optimize the price. That means, the broker will always show the highest bid and the lowest offer. Therefore, the market has right of entry to an optimal spread possible. Fundamental and technical analyses are used for predicting the future direction of the currency. A trader might analyze the market by hitting a bid for a small amount to see if there is any response. Another advantage is that brokers might provide a broader selection of banks to their clients. Some European and Asian banks have overnight desks for 24 hours optimization dealing with counterparts in American banks, adding to the liquidity of the market.

How Forex Trading Works..

How Forex Trading Works..
Currency trading is mainly about buy and sell activities. Currencies are traded on a price interest point (normally called pip) system. Every currency pair has their own pip value. The objective of a trader is to hold as many profitable pips as possible. Some pip values are fixed, but some can fluctuate depends on the currency gain or loses strength. Normally I trade by using margin trading, where small deposit is required to control much larger amount in the market. Here I will use 1 percent margin deposit so that $1000 control $100,000 of trade currency. $100,000 is the notional amount. Let me shows some major currency pair with the currency exchange rate and the pip values.
Currency
Currency exchange rate
Pip Value
(GBP/USD)
1.7204
$10.00 per pip (fixed)
(EUR/USD)
1.1789
$10.00 per pip (fixed)
(USD/CAD)
1.1642
$8.59 per pip (fluctuating)
(USD/JPY)
117.82
$8.49 per pip (fluctuating)
For GBP/USD, 1 pip movement can be from 1.7203 to 1.7204. That means from 1.7102 to 1.7202, it should be 100 pip movement. Lets look for another example, USD/JPY, 1 pip movement is from 117.82 to 117.83 and 100 pips movement is from 117.83 to 118.83.

Market RecapEquities stepped back from the brink yet again yesterday, as a late US session rally materialized on a vague announcement from the Obama administration that new measures are on the drawing board to aid certain mortgage holders before they get into trouble. The S&P has still avoided penetrating the 800 level, but the technical action in the Dow was perhaps more interesting, as the index dipped to new lows for the year before recovering and closing on a high note. This comeback throws a hurdle in front of the risk averse crowd, as we may need to see these lows breached to get out of this ever ranging environment in the pairs that trade along the axis of risk appetite. CAD proved that it is unwilling to weaken for now and displayed profound resilience despite a renewed steep slide in energy prices, with the front month in crude trading at 34 dollars a barrel as we write. If we look further forward, however, crude prices are a bit more stable, with year-forward crude trading 20 dollars above spot! It appears that CAD may follow overall risk appetite more than the energy market in the days ahead. EURCAD shorts seem to be the flavor of the moment as well.
Germany's GDP contracted at -2.1% on quarter on quarter comparisons, the sharpest contraction in more than twenty years and worse than expected. The overall EuroZone growth was also weaker than expected and continues to provide a strong headwind for the single currency in addition to the challenges in the banking system we discussed yesterday.
G-7 previewThe Telegraph was out this morning with an article suggesting that the German and French finance ministers are ready to take off the gloves with the UK's Darling on the weak sterling issue this weekend at the G7 meeting in Rome, as they are dealing with domestic complaints of British suppliers gaining orders due the UK's weak currency. The article even dramatically suggested that we could be witnessing the "opening salvo of a currency war". This is perhaps a bit over the top, and we suspect that the EuroZone's problems are so intractable that their weight will soon help unwind another sizable chunk of the EURGBP rally from last year as the pair heads back toward its 200-day moving average, now coming in below 0.8300. Still, all eyes should be on the intra-Europe dialog between the major powers over the weekend. We're also curious whether Euro is losing enough shine here to weaken through recent support in EURUSD regardless of the moves in other major asset markets. The 1.2700 area remains the first key downside trigger for opening up a try at those old lows below 1.2350. We suspect that the G-7 meeting will generate no changes to the basic line of recent meetings, and the focus is likely to remain on the global economic weakness and concerns over protectionism.
Other news and outlookThe Australian stimulus package finally passed muster in the Asian session, and the Aussie continues its bid tone as we head into the weekend. The recent sell-off from 0.6800+ cut deep, however, and AUD will likely need for equities to continue to rally to gain further traction. A key resistance level in the form of the 55-day moving average is approaching just above 0.6700.
Remember that this is a three-day weekend for US financial markets, as Monday is a banking holiday (President's day). Obama is trying to push Congress to pass the $789 Billion stimulus bill that was approved by the Senate yesterday after three Senate Republicans crossed the aisle after a compromise to the original, larger bill. We have a hard time seeing how this package can generate any significant optimism in the market, but after yesterday's late rally, there is the possibility that those positioned for further negative sentiment will want to square their positions ahead of the long weekend. Stay tuned.
The Japanese preliminary GDP figures for Q4 are due in Monday's Asian session, with an unbelievable -11.6% Annualized contraction expected. As one commenter stated: this is the worst data for any major economy - even during the great depression. With this in mind, it is tough to build a bullish case for the JPY, though it still seems to be trading largely on moves in risk appetite.
Chart: EURGBPEURGBP saw a very interesting pivot yesterday, as the pair found strong resistance right at the key 55-day moving average. The outlook is bearish below this level, but the situation is muddled a bit by the move back above 0.8800, which was the old low. If the pair works its way below recent lows, we could be launching an attack at the 200-day moving average, currently down below 0.8300. Just as we are going to publish, Lloyds announced further problems (7 billion pounds of impairments - worse than expected) at HBOS.
